Introduction to Letter of Credit

International trade is conducted between or among individuals or organisations not well known to each other and/or located in different countries. The seller requires the confidence that the buyer is credit worthy and pays on time; on the other hand, the buyer needs an assurance that the seller supplies goods as per contracted terms. The seller in such cases would prefer a well-known bank to provide a commitment for payment and the buyer likewise would like to include appropriate terms, conditions and documentation that would assure description, quality and quantity of goods.

A Letter of Credit (LC) is a widely used instrument in international trade that meets the requirements of both the buyers and sellers. It is an undertaking by the issuing bank to the beneficiary of the credit, made on behalf of the applicant to pay irrevocably, on fulfillment of terms and conditions mentioned. Additionally, the banks play different roles (issuing, advising, confirming, negotiating and reimbursing bank) in the LC cycle to fulfill the LC conditions along with the parties mentioned in the credit.

The International Chamber of Commerce (ICC) is the world’s largest business organisation working to promote international trade, responsible business conduct and a global approach to regulation to accelerate inclusive and sustainable growth to the benefit of all members. ICC governs documentary credits (also known as LCs) in form and content. The Uniform Customs and Practices for documentary Credits (UCPDC) publication is a set of rules on the issuance and use of LC.

The below topic describes the different payment methods used in trade finance, work flow, list functionalities supported in different modules and LC in Temenos Transact.

Configuring Letter of Credit

To support the recording and administration of LC and documentary collections, various parameter files and system tables need to be set up. This section provides a brief overview of the system and parameter set-up for holding the static data that is standard for LC and drawings processing. This section explains the various parameters and system core table setup that need to be set for operation of the LC and related modules.

Model parameters consists of the below tables:

LC.TXN.TYPE.CONDITION

 

This parameter file is used to setup the default charges for all LC or documentary collections and drawing types.
  • The system has a set of default charges setup in this file for each LC transaction entered.
  • The defaulting mechanism works by defining a record in this file, corresponding to each type of LC (LC.TYPE), together with the operations that is performed.
LC.GROUP.CONDITION
  • Defines special rules for a group of customers or specific customers for, (charges, commissions, exchange rate spread and payment value dating).
  • When the definition is for a group of customers, the LC.GEN.CONDITION record must exist before any associated group condition is specified.
LC.TYPES
  • The users can setup customised LC and documentary collections.
  • Defines LC types allowed in the system with their narrative descriptions.
  • Verifies the credit types and sets the default Category Code, during input and validation of LC.
  • It is used for the maintenance of LC statistics in the form of a counter, which is updated when LC is pre-advised, opened, expired and closed.
LC.ADVICE.TEXT
  • Holds static narrative information that helps to map the construction of LC advices or documents that are generated by LC transactions, within the Temenos Transact delivery application.
  • Creates document code and text message related to the documents required in LC.
  • Additionally, provision is available to default the required documents based on customer ID-Inco Terms, and mode of shipment.

The record ID is as follows:

  • Customer ID-Inco Terms-Mode of Shipment
  • Inco Terms-Mode of Shipment
  • Customer ID
  • Free Text

When opening an import LC in Temenos Transact, the user can select document code against Documents Required field (Swift field 46-A) instead of typing text message. When the user wants to edit the text message, it can be done at contract level.

LC.CLAUSES
  • Holds static narrative information that helps in mapping the construction of LC advices or documents that are generated by LC transactions, within the Temenos Transact delivery application.
  • By creating a record in this file, the user can select the record instead of typing additional conditions (Swift field 47-A) while opening LC.
  • LC.CLAUSES details can also be defaulted at the transaction level based on the applicant's customer ID, inco terms and mode of shipment.

The preferential order of the record ID is:

  • Customer ID-Inco Terms-Mode of Shipment
  • Inco Terms-Mode of Shipment
  • Customer ID
  • Free Text
DR.DISCREPANT.TYPE
  • Holds records of discrepant type, EB.ACTIVITY, tickler days, risk party and reduce liability.
  • When discrepant LC export document is payable to beneficiary under payment under reserve, the system updates records based on the setup made in this application.
  • The related activity codes triggers production of advices and swift messages.
LC.GEN.CONDITION
  • Identifies a specific group of customers who are cross-related to the LC.GROUP.CONDITION table to define LC conditions applicable to that group.
  • The key to this table is also the key to the associated LC.GROUP.CONDITION record.
  • LC groups are determined based on customer details such as, sector and target.
  • The criteria used and their priority are specified in the Condition Priority file, in the record whose ID is LETTER.OF.CREDIT.
LC.PARAMETERS
  • Contains data and parameter fields required for LC processing, which are not available in any other file, (there is only one record).
  • Holds static data that is standard for LC and drawings processing.
  • It is used to:
    • Input defaults (closure days, currency, market, position type)
    • Entries generation (transaction codes and account numbers)
    • End of day processing (pre-advise days, accrual or amortisation cycle)

Illustrating Model Products

A LC is a document issued by financial institution on behalf of its customer, which provides a payment undertaking to beneficiary against complying presentation of the documents as stated in the credit.

Issuance of import LCs

The LC module within model bank (Temenos Transact) is used to record the contingent deals that are required to record LC type transactions in the banks’ books.

A bank user opens a credit record in Temenos Transact based on the application received from the customer. The initiation to issue a LC can be directly from the corporate client through Corporate Internet Banking channel.

The following types of import LCs are issued:

  • Sight payment
  • Usance
  • Negotiation.
  • Mixed payment
  • Stand by

The following types of export LCs are advised to the beneficiary:

  • Sight payment
  • Usance
  • Negotiation
  • Mixed payment.
  • Stand by
  • Transfer
Maintenance of import LCs
  • Any changes or cancellation of LC, which is communicated to third parties like advising bank or beneficiary through the generation of the message.
  • Amendment can be either internal or external.
  • Collection and reversal of provision can be done through maintenance of LC’s
Drawings under import LCs
  • Drawings under Import LCs has a flexible payment and reimbursement mechanism whereby funds are collected or paid through a number of intermediaries, and even be paid to parties not involved in the LC.
  • Temenos Transact automatically produces the payment instructions necessary for these facilities.
Discounting of usance bills under LC Issuing bank makes the payment to the beneficiary or negotiating bank before the accepted maturity of the said drawing or bill and then recovers the payment amount from the applicant on the accepted maturity date.
Collections The LC module within model bank (Temenos Transact) also facilitate documentary collections (outward and inward). The following types of collections are processed:
  • Documents against payment
  • Documents against acceptance
  • Clean collection
Open Account Trade The LC module within model bank (Temenos Transact) also facilitates Open Account Trade (Import and Outward). The following types of contracts are processed:
  • Lodge import trade documents
  • Lodge export trade documents
Trade Evidence for Advance Payments The LC module within model bank (Temenos Transact) also facilitates registering of trade evidence against the advance payments.
As part of the SWIFT 2021 regulatory changes, the Stand by LC product is moved to the Miscellaneous Deal module.
